Why can't I able to relate these two entities "my custom entity" and "sharepoint entity" what does the error message means.
Typically you would setup D365/CDS to SharePoint Document libraries integration using the OOTB integration service. It is documented here. https://docs.microsoft.com/en-us/previous-versions/dynamicscrm-2016/administering-dynamics-365/dn531154(v=crm.8)
This sets up the relationship between your custom entity and the Document Location entity correctly.

I have not tested but I think this only works on the Dynamics 365 CE side and not on the CDS..
